Do I pay tax on a settlement payment from an employer?

Do I pay tax on a settlement payment from an employer?

Direct answer

Do not decide the tax treatment of an employment settlement from the word "settlement" alone. Start with the signed agreement, payment breakdown, termination documents, IRP5 or other payroll information and proof of payment. SARS's current employer guide confirms the employer's withholding obligation where remuneration is paid or becomes payable, but it does not classify a particular settlement.

SARS's ITR12 guide explains individual return completion, including employment-information sections. SARS's current employer guide also discusses arbitration awards and says SARS examines the facts and nature of certain awards when a tax-directive application is received. Neither source is a ruling on a particular labour dispute or settlement. If an amount is material or the contract contains several components, obtain advice before submitting or changing a return.

What this means in practice

An agreement may use several labels or conditions. The tax treatment cannot safely be inferred from one total or label. Ask the employer or legal representative for a written payment schedule and reconcile it to the actual amount received.

Prepopulated information should be checked, not blindly accepted or deleted. Compare the SARS return to the IRP5, agreement and bank record. If a number is wrong or incomplete, use the applicable SARS process and retain the explanation. Do not make an unsupported manual adjustment merely because the payment felt compensatory.

This article does not give labour-law advice. The taxpayer's dispute rights, the enforceability of the agreement and timing of payment must be dealt with by the appropriate adviser. The tax task is to preserve an accurate record and avoid a return that conflicts with the signed documents.

Step-by-step

  1. Assemble the settlement pack.

Keep the signed agreement, pleadings or correspondence, termination notice, payment schedule, IRP5 and proof of payment.

  1. Split the total only from evidence.

Identify each stated component and any condition attached to it. Do not invent a split to improve a tax outcome.

  1. Reconcile payroll documents.

Compare the IRP5 and SARS prepopulation to the agreement and bank records. Note gross amount, tax withheld and net payment.

  1. Keep cost and interest documents.

Preserve legal-cost invoices, reimbursement evidence and interest calculations, but do not assume they take the same treatment as the main payment.

  1. Seek review before filing.

Take a material or complex agreement to a qualified tax adviser. Ask for a documented conclusion tied to the agreement.

  1. Retain the final evidence.

Keep the return, assessment and support together for at least five years, as SARS requires for return documents.

Documents and records to keep

  • Executed settlement agreement and all schedules.
  • Employment contract, termination documents and relevant correspondence.
  • IRP5, payslips, payroll calculation and SARS prepopulation screen.
  • Bank proof, tax withholding documents and payment breakdown.
  • Legal-cost invoices and reimbursement evidence where relevant.
  • Submitted ITR12 and assessment.

Important limits and exceptions

This guide does not determine the treatment of any specific employment settlement, payout, retrenchment amount or other payment. An employer's payroll code is an important record but must be assessed with the agreement. Likewise, an agreement's label cannot replace a proper review of what was paid for.

Do not report an amount twice if it is already included in employment information, and do not remove it without clear evidence. Where the return is already filed and a document later changes the position, obtain advice on the correct SARS action.
